It is always recommended to choose the thesis stream in the MSc if the candidate is interested to pursue a PhD. This is due to the fact that the student will get to develop research skills, publish a thesis, and ideally get to further develop the thesis into a solid publication. At the same time, it would be a reality check if the student is still interested to pursue a PhD study after going through the research path in the MSc. Some universities also consider only the candidates who completed a master's degree with thesis.
However, it is still possible to continue in the PhD even if the student chose to do a supervised project. In fact, our PhD program at HEC has accepted some student who completed a supervised project too. Nevertheless, the candidate must demonstrate his/her capability of carrying our high quality research. In the case I mentioned, the student has published a research article at a reputable journal from the research mandate completed as a supervised project.
